Geometric Mean

The geometric mean is the average growth rate per period that, compounded over all periods, produces the same total result as the actual returns. It's the correct way to average returns that compound over time.

If an investment gains 50% one year and loses 50% the next, the simple (arithmetic) average return is 0%. But you'd have lost money: $100 becomes $150, then $75. The geometric mean captures that, showing an average annual return of about -13.4%. It's the honest way to average multi-year returns.

How It's Calculated

Add 1 to each period's return, multiply them together, take the nth root (n = number of periods), and subtract 1.

Using the example above: (1.50 × 0.50) = 0.75. The square root of 0.75 is about 0.866. Subtract 1, and the geometric mean is about -13.4% per year.

Geometric vs. Arithmetic Mean

The arithmetic mean is a simple average of the returns. It's always equal to or higher than the geometric mean, and the gap grows as returns become more volatile. That's why a manager advertising an arithmetic average of volatile annual returns can overstate what investors actually earned. The geometric mean is the same idea as a compound annual growth rate (CAGR).

Where It Shows Up in Real Estate

Use it to average appreciation or total returns across years, compare fund track records, or test how rent escalations compound. It's related to, but different from, IRR, which also accounts for the timing and size of cash flows in and out. For a deal with contributions and distributions over time, IRR and the equity multiple are usually the better measures.

A Hypothetical Example

A property's value changes by +10%, +12%, -8% and +6% over four years. The arithmetic average is 5.0%. In this example, the geometric mean is about 4.7%, because the down year costs more than the simple average suggests. Over a long hold, that small gap compounds into a real difference in value.
