Interest Rate Collar

An interest rate collar is a hedge that pairs an interest rate cap with an interest rate floor, keeping a floating-rate borrower's effective index rate within a set range.

A cap protects a borrower if rates rise, but it costs money up front. A collar pays for some or all of that protection by giving up the benefit of rates falling below a floor.

How It Works

The borrower buys an interest rate cap at one strike and sells a floor at a lower strike. If the index (often SOFR) rises above the cap, the borrower is paid the difference; if it falls below the floor, the borrower pays the difference. Between the two, the loan floats normally.

Collar vs. Cap vs. Swap

A cap sets a ceiling only. A collar sets a ceiling and a floor, usually at lower up-front cost. An interest rate swap fixes the rate entirely. Lenders on bridge loans often require some form of hedge.
